passports at borders

To many of you this will be a stupid question, but I will ask it anyway.
Have been reading a lot about people saying keep your passport on you at all times etc etc. Generally I do, just because I'm paranoid about losing it while I'm away. Up until now, the only travelling I have ever done has been to places that I have flown into around the Pacific generally (Oz, Fiji, Rarotonga, Hawaii etc). Just wondering, when travelling betwen countries on the ground (eg. France to Italy, Italy to Austria etc) are you required to show a passport at borders? Are the any agreements between countries in the European Union?
Just interested as to what the procedure is when doing a Contiki for example.
